It doesn't "know". It either puts the image name (without the extension) -
this usually describes the image pretty well, and it will usually ask you to
put in a "description" or something when you select the filename for the
image. This way, when you insert the image you also fill in the ALT tag as
well (it's manual of course, but very easy for the novice user). So you
might say it's semi automagical.
